It's a term that was used back in the day. It means to dance. If you were to say, "would you cut some rug with me?" it would mean "would you like to dance with me?"

This was a slang term used mostly in the 1920s and up until about the 50s or so that means "let's dance". My grandfather use to use this term all the time when I was a little girl. He loved to dance.

urban dictionary says it means either to 'To dance really well and impress others.' it also has the slight implication of 'to have sex with'... but overall it's about dancing.
